If a person "sells out," they agree to do something they don’t want to, in order to get something they do want (such as money, approval or sex). This is Jack’s silly way of explaining why cats are better than dogs. Who would have thought it wasn’t really about a dragon, huh? A "dragon" is an imaginary fire-breathing animal in kid’s stories. "To puff the magic dragon" is, uh, really to smoke a marijuana cigarette. "To puff the magic dragon" is a well known folk song from the 1960s ("To puff" is to blow out smoke from one’s mouth). "Marijuana" is a popular illegal drug that is smoked. Are you a pothead, Focker? A "pothead" is a slang term for a person who smokes a lot of marijuana, which is also commonly called pot.
